Just call your contact at the company and be frank, but very thankful. Something along the lines of, "Thank you so much for the offer to intern with X this summer. I have really been looking forward to the internship and working with [your team/you/the company]; however, I have been offered a different internship that I believe will be a better match for my [skillset/career plans/location]. In light of this, I have decided to intern with the other company instead. Please know I am very grateful for being given the opportunity to work with you, and I hope our paths cross again in the future."
If there is still lots of lead time before your other position starts and you give the employer the reason for taking the other job that’s the best you can do is to be honest! Always leave conversations on positive terms!
If you haven’t signed anything, then you have the right to reject it if you want. Most people understand that it’s not something personal. You have the complete freedom to choose whichever place is available.
Just call them and politely let them know what has happened. Be open and honest so you don't burn the bridge. They will probably be very understanding.
