Seedlings should be started in well-drained soil. Water once and then wait until soil is dry. I use a mix of peat moss and cactus soil for my seedlings. You can also start in pure perlite if you want to see the rooting happening. This looks like a combo of no airflow from plastic cup and way too much water. Stick it outside and let it dry out but odds are this one is a goner.

Remember, pepper plants like to be stressed. Once they have some mature leaves (beyond the two seedling leaves), let them dry out between waterings and harden them off outside.
